My roommate and I have serious circumstantial evidence that almost the entire movie was inside the girl's head, and that she was having a psychotic break with reality.

Seriously, seek and ye shall find. The first clue is in that initial panning shot of her room. A lot of that stuff appears in some form or another once in Jareth's kingdom.
Let's start with something easy. I think Jareth represents her mental illness; all those offers of dreams and of him being her slave make sense, given her difficulty dealing with the real world.
