It actually is a very complex mechanism of magical particles being weaved into the clothing. They react to H2O and transports the O2 of them through the users skin. This is possible because the magic "devours" the O2s, it splits them into its very magical elements and ressurrects them inside the target's lungs.
Of course this sort of complex magical mechanism is only possible to be weaven into a clothing with very high tailoring and magic skills.

At least it looks semi plausible in Twilight Princess, it uses armor that covers the mouth and turns the boots to flippers when submerged, i honestly never considered how the Zora Tunic worked though, the world is full of magic so i just thought "eh what the hell, it's zelda."

then again with the goron tunic exposes your face, legs,boots, and gloves (unless made by that certain material) and how exactly does navi servive under those condtions of raging lava it just doesnt make sense and that is why its a video game ^^
