I'm not entirely sure about the cloth but I think (and please don't take this seriously, I'm in no way overly knowledgeable about swords) that people cover them with cloth in case water were to somehow get splashed onto it and keep it from rusting...a smart move by Oshus, since his hiding place for it has TWO pools of water.
