In answer to your question, yes, almost all of my 'digital' work is produced with pencil and paper to start with. I usually just use photoshop to put a thin layer of colour over the top, much like a wash of paint (I find multiply and soft light are the most useful layer types, as they dont reduce the quality of the pencil line, though I also adjust the layer opacity). I do sometimes adjust the image slightly, either by cutting and pasting bits of other pencil drawings over the top, or by retouching them with tools, but most of the time I do all the working out on the paper itself.
