Have you played or herd of Yume Nikki? It's something you should look at if you're interesting in designing a game about dreams or nightmares.

I was thinking of designing it like a 3rd person game similar to GTA or Dead Space.

It's free to play. If you don't like playing it because it isn't action orientated, it still has a really freaky atmosphere to it which I haven't seen in any other game.
Off the bat though, your design really reminded me of Devil May Cry (the first one especially).

You know, one time I had a nightmare where I was running parkour style over all these rooftops away from this Train Creature where the cow catcher was big teeth, the headlamp was a giant glowing eyeball, and it would pull itself along with two skeletal arms. It was awesome. I was gonna make a video about it set to Dethkloks 'Murdertrain A Comin'" but I wasnt satisfied with the way I drew it out, and eventually I forgot about it. Maybe You'll have better luck with expanding with these guys. Awesome Job

Sounds like an awesome dream! I once had a dream about a gaint muscular zombie with a big coffin attached to his left arm, and fastened to the coffin was a large serrated blade. The whole dream seemed like it was dark playstation 1 graphics.

I had a badass nightmare creature to, ok here it goes
Imagine a creature made out of shadow, machine and dead cattle/goat things with red eyes and big teeth that had no lips so he was always grinning and wide eyed. This is kinda where my parasite idea from my book came from.
Oh also BIG long Horns like a Barons but longer.
