Consider the following: He is not only AWARE of what he is doing, but has such a fun time doing it, that the Pyro revels in the carnage and imagines the land of sunshine and happiness because it's fun to him.

Okay, now I'm wondering how Pyro would perceive an actual sugar-frosted wonderland like Equestria.

I want to write a sad story about a Pyro who takes off his mask and sees the horrors he's been committing.

There's wizards in the world of TF2. Soldier used to be roommates with one, remember? Maybe one can tamper with whatever's wrong in Pyro's head to show him what he's really doing.
Maybe that wizard would be brought in by Engineer. The two of them live together, and Engie seems to regard Pyro as a son, or (more likely) an unusually intelligent dog. Remember when he read him that story about Australian Christmas?
Also, Pyro is a player character skin in Killing Floor. If that's how he perceives TF2...

I think there are two valid options
1: The pyroland is what he actually sees, psychologically disturbed
2: The pyro sees reality, but needs a happy let out so as not to go insane, watching men burn alive all day every day
Flamethrowers are banned in modern combat for such reasons

I don't think they're banned, just hard to use effectively in urban areas if you want to minimize civilian deaths.

Actually they were very effective at clearing out urban areas and enclosed spaces. Far better than movies or games would leave you to believe. (Would you believe that some had a range of 20 to 30 feet?!) ZanTheHawk was right. It was banned because it and various other incendiary weapons were declared inhumane.
